1031 Exchange Considerations

At Calia Homes we believe in helping our clients build lasting generational wealth using powerful strategies like the 1031 exchange. For strategic investors looking to scale their portfolios, Section 1031 of the Internal Revenue Code is a premier wealth-building tool. By allowing you to defer capital gains taxes when selling an investment asset and reinvesting those proceeds into a "like-kind" property, a 1031 exchange effectively provides an interest-free "loan” from the government, ensuring that your hard-earned equity stays in the market to compound over time.. However, scaling wealth through this vehicle requires adherence to strict IRS rules and unforgiving structural timelines. The Four Core Rules A successful 1031 exchange is a legally structured property swap, rather than a standard "sell and buy" transaction: Rule # 1: Qualified Use. Both the sold (relinquished) and purchased (replacement) properties must be held for business or investment use.. Rule #2: Like-Kind Standard. The nature of the asset must match, but the investment type does not have to.. You can seamlessly swap a single-family rental house for an apartment building, land, or commercial property. Rule #3: Same Taxpayer. The legal entity selling the old asset must be the same entity purchasing the replacement property. Rule #4: Qualified Intermediary (QI): You cannot touch the funds. A neutral third party must hold all net proceeds in escrow.. Touching even a single dollar during the transaction instantly invalidates the tax deferral.. The Timeline The IRS provides zero flexibility for market conditions or transactional delays. Your timeline begins the day your escrow closes on the sold property (Day 0): The 45-Day Identification Period: You have exactly 45 calendar days to formally identify potential replacement properties in writing to your QI.. The 180-Day Exchange Period: You must legally close escrow on the replacement property within 180 calendar days of your initial sale, or by the due date of your tax return (including extensions), whichever comes first.

Case Study: Proportional Exchanges Recently, we had a client successfully complete a proportional 1031 Exchange. She had owned a home in the South Bay with an ADU that had been leased out for a number of years. She was able to 1031 exchange a portion of her proceeds from the sale of her property into a triplex in the East Bay. By moving into one of the rental units as her primary residence, and receiving rental income from the other two units, she has greatly reduced her monthly living expense while expanding her investment portfolio. Next Steps for Wealth Accumulation To ensure you navigate complex transactions seamlessly, take these preparation steps before listing your property: Consult Your CPA: Calculate your exact tax liability and correctly structure your investment splits. Vet Your QI: Secure a reputable, bonded Qualified Intermediary early to handle your contracts.. Scout the Market: Partner with an experienced real estate team to identify target replacement properties before going under contract, giving you a crucial head start against the 45-day clock. Whether you're curious about the current market or ready to exchange your portfolio to build long-term equity, Calia Homes is here to provide tailored advice and a seamless experience. As always, we recommed you speak with your own financial advisors to determine what steps are best for you.
